It's not illegal. Policy loan is a legal act. Lending money to others is your personal right and a legal act, so the whole thing is still legal! Unless the borrower uses the money you lent him to engage in illegal activities, and you know it and still lend him money.

The money you get from the policy loan is your personal property and you can dispose of it at will.
